What do the difficulty levels do?

Do they make the AI smarter as you get more difficult?
Does it affect combat results?
Or does it just adjust the "Strength of AI controlled players" and that's it?

More or less, yes.

Although there are some scenario modifiers possible (e.g. Panzerkrieg DLC) which add or substact some units (or their experience and such) to compensate for balance when played at higher difficulty settings.

Yes, there is that but for the most part what the difficulty settings do is to raise or lower all of the enemy's units' starting strength points. I believe it goes like this:

Level I strength 6
Level II strength 8
Level III strength 10 (normal default when scenario designing)
Level IV strength 12
Level V strength 13

Your next question, Stan, should be "Why is Level V strength 13 and not 14?" That I do not know. Only one person on earth knows, perhaps, and he ain't saying.
