So I figured out the cause of this issue, and it is simply that you cannot place German units in Libya, in a situation where Russia has surrendered. I recently stumbled across Making History: The Second World War. It is not really an alternative to CEAW, but rather a simpler turn based alternative to Hearts of Iron IV. It looks and plays a bit like a hybrid of HOI and Axis & Allies. Well worth a look. It also appears to be highly mod-able.

I tried Warplan, and I think it has lots of potential (being a relatively new addition to this genre). I found out that the same problem occurs if Sweden is attacked by Germany. Even before it is conquered, the spawning bug in the middle east starts to occur. This is while Greece and Turkey are still neutral. Given the objectives of GS I can understand why not much testing was conducted for scenarios...
